Collateralized Borrowing and Increasing Risk

چکیده

This paper uses a general equilibrium model with collateralized borrowing to show that increases in risk can have ambiguous effects on leverage, loan margins, loan amounts, and asset prices. Increasing risk about future payoffs and endowments can lead to riskier loans with larger balances and lower spreads even when lenders are riskaverse and borrowers can default. As well, increasing the covariance of either agents’ endowments with the asset payoff can have ambiguous consequences for equilibrium. Though the effects are ambiguous, key determinants of how increased risk translate into changes in prices and allocations are the correlation of agents’ endowments with the asset payoff, agents’ risk aversion, and the location of increased risk in the distribution of future states. Some restricted changes in the borrower’s or lender’s endowments can have unambiguous but asymmetric effects on equilibrium.

Collateralized Borrowing: Illiquid Assets and Households’ Precautionary Savings Motive

Between 2000 and 2006 house prices rose more than fifty percent in real terms. Over that same period households’ mortgage and home equity debt relative to income shot up. Anecdotal and empirical evidence suggest that households accessed the equity in their homes to fund current consumption. Little if any theoretical work, however, has examined the relationship between household consumption beha...

Borrowing Requirements, Credit Access, and Adverse Selection: Evidence from Kenya

We examine whether stringent formal sector borrowing requirements in developing countries restrict credit access and the potential of asset-collateralized loans. When a Kenyan dairy cooperative exogenously replaced high down payments with loans collateralized by the asset itself a large water tank loan take-up increased from 2.4% to 41.9%. In contrast, substituting joint liability requirements ...

An Empirical Investigation of Collateral and Sorting in the HELOC Market

This research explores the role that collateral plays in sorting borrowers according to risk classes in the secured credit market. Two distinct paradigms exist in the commercial loan market literature on risk-sorting based on collateral: (a) the sorting-by-observed-risk paradigm, which predicts a positive association between collateral and borrower risk; and (b) the sorting-by-private-informati...

House Prices, Economic Cycles, and Leverage with Market-Based Intermediation in the Housing Market

The housing and credit markets are closely linked. This paper presents VAR evidence that house prices can generate financial and business cycle dynamics. An increase in house prices leads to a boom in mortgage and real estate construction lending. Leverage decreases in the short run before rising at longer-run horizons across households and most financial intermediaries, irrespective of their p...

The Role of Default and Asset-Backed Securities for Sharing Idiosyncratic Risk

I develop a highly tractable, heterogeneous agent, incomplete markets dynamic stochastic general equilibrium model with collateralized lending and asset-backed securities. Agents who face aggregate and idiosyncratic investment risk can borrow by putting up their investments as collateral. Borrowers can default at any time, with the only penalty being the confiscation of collateral. The debt con...
